• Rising Treasury yields are being driven largely by persistent inflation concerns and higher energy prices.
• Bonds are once again providing meaningful income opportunities for investors.
• A diversified portfolio is more important than trying to predict the direction of interest rates.
In a recent “Mesirow Monday” segment on WGN’s Your Money Matters with Jon Hansen, Paul Arnold, CFA, Managing Director and Head of Investment Solutions for Mesirow Wealth Management, discussed the drivers behind rising Treasury yields and what the current environment may mean for investors.
During the conversation, Arnold explained that bond yields represent the compensation investors receive for lending money, with Treasury yields reflecting the return available for lending to the U.S. government. He described the yield curve as the range of interest rates available across different bond maturities and noted that yields fluctuate based on market expectations and economic conditions.
Arnold discussed the Federal Reserve’s role in monetary policy and its efforts to balance economic growth and labor markets with price stability. While the Federal Reserve directly influences short-term interest rates, longer-term Treasury yields are set by market participants who consider factors such as inflation expectations, investor demand and the amount of government debt being issued.
He noted that, in recent months, rising Treasury yields have largely been driven by persistent inflation concerns. Although inflation has moderated from prior peaks, investors remain focused on elevated price pressures and the potential for higher energy costs to keep inflation above the Federal Reserve’s long-term target.
As a result, higher yields are providing investors with meaningful income opportunities and prompting many investors to reassess the role of fixed income within their portfolios.
When asked whether rising yields reflect concerns about the U.S. government's ability to repay its obligations, Arnold said he believes current market conditions are being driven primarily by inflation expectations rather than concerns about default risk or the strength of the U.S. dollar.
“For years, investors complained that bonds didn’t pay very much. Today, bonds are generating meaningful income,” said Arnold. “The goal isn’t to guess where rates are going. It’s to build a portfolio that doesn’t require you to make that guess.”
Arnold encouraged investors to revisit the role of fixed income within their portfolios and consider maintaining diversified bond exposure across different maturities. He also emphasized the importance of inflation protection, particularly for retirees.
